ECB Signals Rate Hold Through Q3 - Euro Strengthens

ECB President Christine Lagarde confirmed at the post-meeting press conference that the European Central Bank will maintain its current policy rate of 2.75% through the third quarter of 2026, citing inflation persistence in services and strong wage growth across the Eurozone. The decision and its accompanying hawkish tone sent EUR/USD 75 pips higher to 1.1250.

The ECB's Reasoning

Core inflation in the Eurozone printed at 2.7% in May - still above the 2.0% target - driven primarily by services sector prices including hospitality, entertainment, and housing. Lagarde noted that while goods inflation has normalised, services inflation "requires continued vigilance." The ECB's quarterly projections revised 2026 inflation higher to 2.6% from the previous 2.3% estimate.

Market Impact Across Asset Classes

  • EUR/USD: rallied to 1.1250, extending the 2026 uptrend
  • EUR/GBP: rose to 0.8490 on ECB-BoE divergence expectations
  • European equities (DAX): initially fell 0.8% on higher-for-longer rates, recovered
  • German 10-year Bund yield: rose 6 bps to 2.68%

Implications for EUR Pairs

An ECB holding while the Fed cuts creates the most bullish possible scenario for EUR/USD. Rate differentials are the primary long-term driver of currency pairs, and any move that narrows the US-Eurozone rate gap is positive for EUR. EUR/USD targeting 1.1400-1.1500 by year-end remains a credible scenario if the Fed delivers two cuts as currently priced.

EUR/JPY is also a strong trade: the ECB holding while the BOJ gradually hikes creates ongoing Euro strength against the Yen. Target 170.00 on EUR/JPY.
